Why Lenders Use Reducing Balance Rather Than Flat Rate

It's worth understanding why the reducing balance method is the industry standard, since some borrowers occasionally encounter loan or informal financing offers quoted on a flat rate basis, which can look deceptively cheaper at first glance. Under a flat rate structure, interest is calculated on the full original principal for the entire tenure, regardless of how much has already been repaid, which results in a meaningfully higher effective interest cost than the same headline rate would produce under reducing balance. A Worked Example

Consider a business loan of ₹10,00,000 at an annual interest rate of 14%, repaid over a tenure of 36 months.

  1. Convert the annual rate to a monthly rate: 14% annual becomes 14/12/100 = 0.011667 (approximately 1.1667% per month).
  2. Apply the formula: Using P = ₹10,00,000, R = 0.011667, and N = 36, the calculation works out to an EMI of approximately ₹34,178 per month.
  3. Total repayment over the tenure: ₹34,178 x 36 months = approximately ₹12,30,408.
  4. Total interest paid: ₹12,30,408 - ₹10,00,000 = approximately ₹2,30,408.

This example illustrates a core principle of reducing balance loans: even though the interest rate is 14%, the total interest paid over three years works out to roughly 23% of the principal, because interest is charged on a progressively shrinking balance rather than the full amount for the entire tenure.

What the Formula Doesn't Capture

  • Processing fees. Typically charged as a percentage of the loan amount at disbursement, these add to the effective cost of borrowing without appearing in the EMI itself.
